The S&P 500’s utility sector has gained 14% this year, making it the third-best-performing category behind information technology and communication services. Utility stocks tumbled more than 10% in 2023, underperforming the S&P 500’s 24% gain, as investors betting on the artificial intelligence boom crowded into the Magnificent Seven big tech stocks. To be sure, not everyone is jumping into utility stocks. Rising gasoline and shelter costs accounted for more than 70% of the monthly increase in overall inflation, according to the report. Arone spoke with Before the Bell to outline three things about markets right now “that investors should know, but probably don’t.”1. You write that investors might be surprised to hear that small- and mid-cap stocks have outperformed large-cap stocks over the past five months. Why do you think that’s surprising, and what does it say about markets? Most investors think that the S&P 500 has been outperforming everything else, largely dragged up by the performance of the Magnificent 7 (Amazon, Tesla, Alphabet, Meta, Apple, Microsoft and Nvidia). The big beneficiaries of that, I think, would be a surprise for most investors — those mid-cap stocks and small-cap stocks.

Answering that question assumes understanding why we use the S & P 500 in the first place. While the Dow heavily favors industrial businesses — steel, chemicals, autos, oil and gas — the S & P 500 offers a more diverse representation. Also, the S & P 500 index is weighted by market value, which makes sense to professional investors. While certainly not a proxy for the S & P 500, it provides more exposure to other industries and stocks. As shown below, the equal-weighted S & P 500 has slightly outperformed the S & P 500 over the past 20 years.

Valuations coming down So if earnings are up, why is the S & P off its highs? Today, a month later, 2024 earnings estimates are essentially the same but the multiple has declined to 20.8. The S & P 500 hit a low of 4,117 on Oct. 27 and only recovered when rates came down in early November. There are some big drags on earnings Some companies are seeing large declines in earnings estimates that are weighing on their sectors. When including this one-time item, the S & P 500 earnings growth rate for the first quarter declines to 5.6%, from 8.7%, LSEG has noted.

Thirty-seven suspects were arrested, and more than 70 locations were searched in the UK and across the world between Sunday and Wednesday, the Metropolitan Police said in a statement. LabHost had obtained 480,000 bank card numbers, 64,000 pin numbers, as well as more than 1 million passwords used for websites and other online services, it said. In a separate statement, Europol said four people linked to the running of LabHost, including the developer of the service, had been arrested. At least 40,000 phishing domains, with about 10,000 users worldwide, had been uncovered by the investigation into LabHost, Europol said. “With a monthly fee averaging $249, LabHost would offer a range of illicit services which were customizable and could be deployed with a few clicks,” it said.

From late October through March, the S&P 500 enjoyed a virtually uninterrupted 27.6% rally based on better-than-expected earnings and economic data. And while it's still well below the dot-com bubble levels, it's still too close for comfort for many investors. These robust gains come after a lackluster year for energy stocks. The energy sector fell roughly 5% in 2023, underperforming the broader S&P 500’s double-digit gains as concerns about the global economy hurt energy demand. Some investors say that energy stocks are poised for more gains, given the continued geopolitical turmoil and the US economy’s resilience. Energy stocks often do well when the economy is strong, since there’s more energy demand to fuel goods- and services production. Plug Power shares have slipped 34% this year, SolarEdge Technologies shares have tumbled 25% and Enphase Energy shares have slid 8%.

To see the impact of higher inflation and higher interest rates on companies, just look at the earnings release for CarMax this morning. For example, higher rates are generally bad for REITs beause REITs rely on debt financing. Higher rates also mean increased borrowing costs for utilities, which carry a lot of debt because they use a lot of capital. The problem is, energy and material stocks have already been rising due to higher oil and a still strong economy. Other potential beneficiaries of higher rates with a strong economy are defensive stocks, which tend to be less interest rate sensitive, like Kroger or Walmart .

CFRA's Sam Stovall anticipates the stock market can go higher even without rate cuts, but has the playbook to navigate a possible correction if one develops. The chief investment strategist expects the S & P 500 still has further upside. But he sees a bumpy road ahead, anticipating a consolidation of about 8% to 10% after the market's recent gains. "As a result, I think there is, after we get through this much-anticipated correction that history says is overdue, I think we do end up being higher by year-end," Stovall said. After such a pullback, however, the best-performing assets were in communication services, financials and technology, Stovall said.

Looking at the recent performance of the market and several stocks in our portfolio, one thing is clear: This is a market that wants to go higher. We would much rather see stocks up on strong earnings instead of rising on lower rates that are only lower because the operating environment is deteriorating. But it's important to understand, at a high level, what kind of market we are still in — a bull market seeking new heights. We are fielding a lot of questions about how one should approach a market near all-time highs. Now, that doesn't mean stocks are on a one-way march higher and a pullback is impossible.
