Prepare for a new high-volatility market regime
  + stars: | 2024-08-05 | by ( Katie Stockton | ) www.cnbc.com   time to read: +8 min
A spike in the VIX of this magnitude has not occurred since 2020, when the COVID-19 related decline in the S & P 500 was maturing. We believe another high-volatility regime is upon us, with the prolonged low-volatility regime that preceded it coming to an abrupt halt. If our long-term trend following measures were to deteriorate behind the S & P 500, we would be more inclined to reduce exposure. A rebound in the S & P 500 (i.e., a VIX pullback) can be used to hedge partial exposure from a top-down perspective. Global Jets ETF , whose largest holdings are Southwest Airlines , United Airlines , American Airlines and Delta Air , is off 7.5% just since the end of June. GE Aerospace GE Aerospace is a pure play on the rise of global air travel, according to John Belton, portfolio manager at Gabelli Funds. Just about all 18 analysts polled by LSEG consider GE Aerospace a buy, with five rating it a strong buy. Central to the investment thesis for GE Aerospace is its market leadership. "The air travel industry is a growth industry," Galluccio said.

After reaching a peak around $320 in July 2023, META spent four solid months bouncing between price support around $280 and retesting the July peak. With this week's earnings beat, we'll likely see META test the upper end of this new trading range. Here we can see the recent trading range in much better context, but we can also see weakening momentum conditions. The declining momentum on the weekly chart suggests a serious headwind to META's attempt to break out of its recent trading range. The 2023 range was finally eclipsed once we saw an upside break above a clearly defined resistance level.

To start let's examine the 200-day moving average on the daily chart below shown as a dashed blue line. Looking back to the most recent correction in April, that was the support level of the price-to-moving average spread: 34%. We could be approaching a support level based on this analysis. This could occur by price continuing to move lower along with the moving average trending higher as the recent higher price readings factor into the average. The 50-day moving average of the daily volume totals is clearly in a decline since April.

Small caps should also get a boost from interest rate cuts, which typically translate to disproportionately large gains for the group. That helps confirm what investors are realizing: small caps are the place to be. When large caps sneeze, the market catches a coldThe small-cap breakout has coincided with large technology stocks breaking down. Small caps also tend to have less of an international presence than their larger peers, so they don't miss out as much when converting overseas profits to dollars. The small-cap index is closely tied to economically sensitive parts of the market, which should continue to participate in this rally.

Experts say those stock moves and shuffling sectors are common during a bull market. But Bank of America is calling today's conditions something else — a buffalo market — which is still in the bull family. But unlike the bull market, it may get tired after a strong runup. "It might roam, it might wander in the summer months," said Marci McGregor, head of portfolio strategy at Merrill and Bank of America Private Bank. The firm's outlook sees markets finishing higher this year, based on factors including earnings, the investment cycle, financial conditions, interest rates and generative artificial intelligence.

A subsequent pullback saw the price bounce off that breakout level, which also lined up with the 50-day moving average. This is a sector full of low-volatility, high yielding stocks that have often provided downside protection in down market phases. ES just broke to a new three-month high this week, and the stock features a dividend yield around 4.5%. When the broad market averages take a bearish turn, equity investors are often best served by getting defensive. These three stocks feature improving technical profiles, along with dividend yields well above the average for the S & P 500.

This reaction is especially encouraging, as it's happening during a tumultuous market environment with lots of geopolitical and domestic political uncertainty. Small-caps historically decline before and after the first interest rate cut, Barclays reported. This argues against the growing narrative that the easing cycle will boost small-caps, the bank said. AdvertisementBarclays ResearchTheir finding opposes many prevailing viewpoints on Wall Street, where rising bets of lower interest rates have sent investors piling into the small-cap trade. In part, falling interest rates might help ease debt burdens, but they can also signal a cooling economy — which favors large-cap exposure. Market veteran Ed Yardeni wrote this week that the small-caps trade has no legs, given the sector's lackluster forward earnings, revenue, and profit margins.

It's time to consider downside targets for A.I.-darling Nvidia. The first half of 2024 was all about stocks like Nvidia Corp. (NVDA) riding the A.I. On the short-term chart of NVDA, we can see a series of bearish engulfing patterns in mid-June and again in mid-July. And when the price returned to that price range earlier this month, we saw the same pattern of short-term distribution. This support level also lines up with a 38.2% Fibonacci retracement of the April to June rally phase, and also lines up with the 50-day moving average.

Portfolio manager Chad Morganlander named a raft of sector and stock plays for investors right now, and revealed he was bullish on small-cap names. Besides small-cap stocks, Morganlander also likes "large cap value stocks." Value stocks are often cheaper than so-called growth stocks and typically trade at a lower price than what the company's performance indicates. Stocks to play Morganlander believes several sectors and stocks make good plays for investors right now. From the health-care sector, the portfolio manager is also bullish on United Health , as he says its PE multiple of around 17 times gives it "competitive positioning."

I feel like the stock has gone too far, too fast, however, and provide an options trade that wins if the shares pull back. Ross (ROST) has benefited significantly from this trend, with its stock rising by 20% over the past two-and-a-half months. Support and Resistance: Using basic support and resistance concepts, we can identify short-term resistance around the 150 level. With ROST trading around $148.08, my plan is to buy an at-the-money (ATM) put spread. Regardless of ROST's current trading price, my long strike will be set above the current price, and the short strike will be positioned below it.

But for those looking for alternatives, UBS has refreshed its list of "highest conviction and most investable" tech stocks in Asia. So far, UBS' Asian Super 8 has gained 8.3% since its inception in February, beating the 6.7% returned by the benchmark MSCI Asia-Pacific index. "We believe the valuation discount across the value chain in Asia's technology sector offers a defensive catch-up play for investors," UBS' analysts wrote. Tencent has been making headlines recently, with several analysts bullish, including Goldman Sachs , which included the stock in its conviction list. The company, which also goes by the name Foxconn, is expecting over 40% year-on-year growth in its AI server sub-segment this year, UBS' analysts noted.

Last Thursday, 87% of S & P 500 stocks outperformed the index itself, which Goldman Sachs called "the most in the history of our data set." Its total gain of 57%, measured by the S & P 500, is almost exactly half the post-1929 average too. For good measure, this year the S & P 500 has posted the best-ever start to a presidential election year. Arguably something close to it is already priced in to a considerable degree, with the S & P 500 pushing 22-times forward earnings again. The elevated sentiment backdrop is par for the course for a bull market, but sometimes associated with pauses or pullbacks.

Bitcoin is not expected to retest its record until later this year, but data shows this correction could get uglier before a recovery begins — similar to how the cryptocurrency fared between two all-time highs in 2021. A bitcoin valuation indicator, CryptoQuant's Bitcoin Profit and Loss Index, is currently hovering around its own 365-day moving average. "Bitcoin is at a level where a local bottom can form or a major 'summer of 2021' style correction can occur," said Julio Moreno, CryptoQuant's head of research. "Prices have typically bottomed out when traders' margins touch extremely negative levels as seen currently." Bitcoin is currently retesting key support at $57,000 for a third day after sliding below that level last week.

Shares of small- and midsize companies, or "SMID caps" for short, have lagged behind their large-cap peers in recent years, including 2024. Large caps may lead for a while longer, Oppenheimer researchers wrote in a July 9 note. AdvertisementOppenheimerHowever, SMID caps have quietly but consistently built momentum throughout this year, even though they haven't broken out yet. "Each of these unconfirmed averages are maintaining above prior breakout levels and their 200-day average," Oppenheimer researchers wrote. Within SMID caps, Oppenheimer is especially bullish on midsize growth stocks.

"A solid iPhone replacement cycle and spec upgrade should help HH's better sales/earnings in 2025-26," the investment bank's analysts wrote. The bank expects the China-based design and manufacturing giant to see strong margins as demand for its casings increases in tandem with better iPhone shipment cycles between 2025 and 2026. "We lift Foxconn Industrial Internet (FII)'s 2024-26E earnings by 2-6% on potentially better iPhone casing sales and strong AI server contribution," the analysts wrote. "We expect BYDE's casing profitability to gradually improve on better operation efficiency (higher automation rate, improving yield)," the analysts wrote. They have lifted the company's 2025-2026 earnings expectations by 2% to "reflect potentially better iPhone volume, robust auto expansion as well as rising AI-related contribution (server, robot)."

Despite the pullback, a primary uptrend remains in place for the CAC 40, in addition to the related iShares MSCI France ETF (EWQ) . Both proxies for French stocks appear to be finding their footing, which suggests that the market is welcoming the latest news regarding the election. Once the final outcome is determined, it would be natural for investors to respond favorably to the removal of uncertainty, particularly given the oversold status of French stocks. This suggests a counter-trend phase of outperformance is possible for French stocks versus U.S. stocks. Recent stabilization in many French stocks shows a positive reaction to widespread intermediate-term oversold conditions, which we gauge using the weekly stochastic oscillator.

The rally in stocks could be endangered if the Fed doesn't cut rates soon, Jeremy Siegel warned. The Wharton professor made the case for the central bank to cut rates in September as data softens. AdvertisementThe rally in stocks and the strength of the economy is at risk if the Fed doesn't start cutting interest rates soon, according to Wharton professor Jeremy Siegel. No rate cut in September could put a recession on the table, Siegel warned, in addition to endangering the trajectory for stocks. Advertisement"So although I think stocks are still in an uptrend and the growth stocks are still certainly walloping the value stocks, I think Powell has to take note," Siegel said.

I'm always on the lookout for stocks with ideal technical set-ups, and my favorite one is a chart with a long-term uptrend and short-term pullback. I actually call this setup a "fat pitch" chart. So when a chart is in a primary uptrend, and then has a decent pullback to make a higher low, this fat pitch chart can often provide a fantastic "buy on the dips" opportunity. We can also see that the RSI is currently just above the 40 level, which tells us that the price momentum remains fairly bullish despite the recent price pullback.
