Traders work on the floor of the New York Stock Exchange during afternoon trading on July 26, 2024. Stocks have endured a brutal stretch, with the Nasdaq now flirting with correction territory since reaching an all-time high on July 10. Even so, a long-awaited rotation out of tech and into small caps — a trend that kicked off a few weeks ago — could still have legs. While all indexes have taken a beating in recent trading sessions, the Russell 2000 had shown signs of life before the so-called carry trade and worries about the U.S. economy disrupted its best run in years. What that means for youTwo things need to happen for small caps to regain momentum.

On Thursday, traders get the latest reading on the state of the consumer with retail sales data for July. Hot CPI and inline retail sales (up 0.1% to 0.5%) — JPM believes that a hot CPI print and retail sales matching expectations could fuel "stagflation risks." Expect the S & P 500 to gain and Nasdaq and Russell to perform similarly. Inline CPI and cool retail sales — How much equities move in this outcome depends on the magnitude of the downside surprise in retail sales. In this scenario, traders expect a broadening in the market that includes the S & P 500 gaining.

Japan's low interest rates made its currency a cheap option to borrow and fund other trades in the US and worldwide. So there's $6 trillion sitting in money market funds that is being held hostage to politics, he added. Advertisement"We've had these episodes of market volatility in the past, and the only path was in and out of equities," Quinlan said. Remember, as interest rates come down, you lock in two-, five-, or 10-year yields. Those money market funds are going to come down as the interest rates come down."

Stocks sold off Thursday, with the Dow Jones Industrial Average tumbling nearly 500 points, as investors’ fears over a recession surfaced. The 10-year Treasury yield broke below 4% for the first time since February in a sign that more investors were seeking safe-haven assets. That weak data comes a day after the Fed chose to keep rates at the highest levels in two decades. “The economic data keep rolling on in the direction of a downturn, if not recession, this morning,” said Chris Rupkey, chief economist at FWDBONDS, a financial market research company. The S&P 500 is still up about 14% for the year, coming off its eighth-positive month in the last nine in July.

Some large-cap tech stocks are likely to fare better than others if investors continue to move into smaller companies. Artificial intelligence-adjacent mega-cap tech titans have been the driving force behind the current bull market rally, which began last October. Nvidia — with a market value above $2.9 trillion — has soared 136% this year alone, after climbing 239% in 2023. But a combination of disappointing tech earnings and impending interest rate cuts has weakened some of the bullish sentiment toward mega-caps. While we are getting a tech rally Wednesday thanks to Advanced Micro Devices (up 7%), this is the month when rotation became more than a one day event. Since small-cap companies often have more debt and higher borrowing costs, the expectation of lower rates is certainly a factor. I noted weeks ago that more fundamentally inclined investors were worried about the slower rate of earnings growth for big cap technology stocks . The Russell 2000 would also benefit any time a rotation out of tech occurs because the weightings are different. While the two sectors that comprise technology in the S & P 500 (Technology and Communication Services) are about 40% of the S & P 500, the Russell 2000 is much more diverse.

CNBC's Jim Cramer said Monday the recent reshuffling on Wall Street is about more than a resurgence in small-cap stocks. "This market is not experiencing a smallcap rally, it's experiencing a rally in everything else but the tech titans. Cramer suggested the market isn't being led solely by a few smaller-cap companies that are performing well. Instead, he said, large institutions may be buying poor quality small stocks "as part of a larger basket" with indexes like the Russell 2000 or the S&P Small Cap 600. There are also larger companies that have seen huge gains recently as part of the market broadening, he said, such as McDonald's .
