Back in late September, I laid out a bearish thesis on Apple and the trade expired last Friday and resulted in a 100% gain. Apple (AAPL) continues to face significant headwinds, with disappointing iPhone 16 sales, growing competition in augmented reality, and underwhelming progress in artificial intelligence (AI). China's slowing economy has weighed heavily on Apple, exacerbating challenges in one of its largest markets. While Apple boasts industry-leading net margins of 24%, its expected EPS growth of 11.6% and revenue growth of 6.9% provide limited justification for this valuation premium. With iPhone sales growth faltering and the lack of a clear catalyst from AI or AR/VR initiatives, AAPL's premium valuation remains increasingly difficult to sustain.

Consumer-dependent stocks Apple and Starbucks may be the most at risk given they are more discretionary versus the aforementioned names. Under a 25% tariff on goods from China, the Wall Street investment bank sees an EPS loss for Apple of 9.2%. Those estimates make Apple the fifth most vulnerable tech company to potential tariffs on goods from China in Morgan Stanley's research coverage. The almighty Apple, despite making new 52-week highs and all-time highs as recently as two weeks ago, continues to struggle versus its peer group. The news Trump's decisive victory over Vice President Kamala Harris in the 2024 presidential election comes with varying implications for Apple investors. Apple got exceptions in Trump's first term that muted the impact of tariffs on Apple. Bottom line Apple deftly navigated a first Trump term, but it's way too early to say with certainty what Trump's second term in office will mean for the California tech giant. While the hardware sales are certainly profitable, they pale in comparison to the profitability of Apple's Services. It's impossible to do consistently, and that's why Jim Cramer always says "own, don't trade" Apple stock. During the reported quarter, Apple returned over $29 billion to shareholders, including $3.8 billion in dividends and equivalents and another $25 billion via the repurchase of 112 million shares. Though Services sales missed the mark, gross income managed to outpace expectations thanks to significant year-over-year margin expansion. The growing installed base of active devices is of course translating into strong engagement with Apple's services.

"We believe we are still in the early stages of the AI growth story," UBS equity strategist Sundeep Gantori wrote in a Monday note to clients, noting the launch of ChatGPT in 2022 as an inflection point for AI adoption. "The company should benefit from healthy user engagement, improving monetization of Reels, and longer-term monetization of Instagram and WhatsApp offer longer-term opportunities," UBS wrote. Moving forward, UBS sees a favorable risk/reward profile for the name, citing steady iPhone growth and strong growth in its services, among others, as catalysts. UBS thinks this early adopter of AI applications is still "well placed" to benefit from use cases that are relevant to the industry. "While we agree that rising competition will result in some subscriber churn, we expect Netflix to continue to report strong growth globally."
